Understanding the current tax regulations and avoiding tax penalties can, however, be a daunting task. Consider the following information as you begin the 2007 tax process: Charitable Contributions: For a charitable contribution to be deductible it must be contributed to a qualified organization. Unfortunately, there are those who pose as charitable entities only to get your money. Before you make a contribution to an organization other than your church or other widely recognized charitable organizations, it’s wise to check the IRS website. (Keep in mind, some organizations not listed on the IRS website may be covered by a group exemption, meaning they are subordinate units whose parent organization has received an exemption letter.) Not only can you verify if the organization qualifies, you can check out what the IRS calls its ‘Dirty Dozen.’ This is a list of its top 12 tax scams. Child Tax Credit: To claim an exemption for dependents, or potentially the child tax credit, you’ll need a tax identification number (usually a Social Security number). If you had a baby near the end of 2007, the IRS recommends filing an extension rather than claiming an exemption without an ID number. In the absence of an ID number, the IRS will deny the exemption and/or tax credit. Don’t forget, a tax credit reduces tax, whereas a deduction reduces your taxable income. Additionally, a penalty could be assessed when a required ID number is missing. The penalty of $50 for each missing number is charged when a taxpayer doesn’t provide a required Social Security number on the tax return. File your Return on Time: If you can’t get your return filed by April 15, file Form 4868. This form provides an extension until October 15, 2008. Nevertheless, you’ll need to estimate your 2007 tax liability and include payment for the estimated tax with Form 4868. If the return is filed after the due date, including extensions, the IRS can impose a late-filing penalty of 4.5% per month (maximum 22.5%) and a late payment penalty of 0.5% per month (maximum 25%) of the tax due. Both penalties are assessed on a monthly basis until paid. Underpayment of Estimated Taxes and Withholding: Taxpayers are essentially required to pay their tax liabilities throughout the year, either through withholding or by making estimated tax payments. If a taxpayer owes more than $1,000 when filing his or her return, the IRS will assess the underpayment of estimated tax penalty. There are ‘safe harbor’ payments that can protect taxpayers from this penalty. Dishonored Check: The penalty for dishonored checks is 2% of the check amount but not less than $25. “An understanding of possible tax penalties can help people avoid them. Some penalties can be quite costly and have severe consequences. There are more severe penalties that we have not mentioned here, which apply to fraudulent actions or claims.
